For anyone financing real estate or other long-lived assets, the consequences are showing up quickly in mortgage rates, debt service, valuations and available loan proceeds.<\/p>\n\n\n\n<p>Inflation has reaccelerated, the market has repriced the expected path of short-term rates, federal borrowing remains enormous and long-term sovereign yields have been rising in other developed markets as well. The Fed&#8217;s July Monetary Policy Report showed headline PCE inflation at 4.1 percent year over year through May and core PCE at 3.4 percent.<\/p>\n\n\n\n<p>And in late 2025, the Federal Reserve started increasing its Treasury holdings again while deliberately concentrating essentially all of that incremental demand at the shortest end of the curve.<\/p>\n\n\n\n<p>The question is whether that decision is now making an already difficult long-term rate environment worse.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"h-what-changed-in-december\">What changed in December<\/h2>\n\n\n\n<p>The Fed spent more than three years shrinking its balance sheet through quantitative tightening. By late 2025, however, officials determined that reserves had moved toward the level they considered ample. Providing shoring for the short end of the curve, but leaving longer-term pricing at the will of the market.<\/p>\n\n\n\n<p>How much blame does the Fed deserve?<\/p>\n\n\n\n<p>Would long-term rates would be this high if the Fed had increased its Treasury portfolio by roughly the same amount but distributed some of those purchases farther out the curve?<\/p>\n\n\n\n<p>If $100 billion of that increase had gone into 5-, 7- and 10-year securities instead of bills, the banking system could still have received the reserves the Fed wanted to create, while private investors would have been asked to absorb $100 billion less duration.<\/p>\n\n\n\n<p>Why the Fed might actually want lower long-term rates<\/p>\n\n\n\n<p>There is also a broader question here. Even if the Fed doesn&#8217;t want to return to QE, there are legitimate reasons it might prefer not to see the 5-to-30-year portion of the curve continue moving higher.<\/p>\n\n\n\n<p>Housing is probably the clearest example.<\/p>\n\n\n\n<p>Mortgage rates are closely tied to longer-term Treasury and agency MBS yields rather than directly to the overnight federal funds rate. The Fed&#8217;s July report describes housing activity as stagnant, with both existing-home sales and new single-family construction showing little improvement. Residential investment declined again in the first quarter, while agency MBS yields\u2014the foundation for mortgage pricing\u2014remained elevated.<\/p>\n\n\n\n<p>Housing represents an enormous portion of household wealth. Persistently high mortgage rates reduce affordability, discourage existing homeowners with low-rate mortgages from moving, suppress transaction activity and make new construction more difficult to finance. The Fed currently describes household mortgage credit as healthy, in large part because homeowners still have substantial equity cushions.<\/p>\n\n\n\n<p>Long-term rates also influence the hurdle rate for long-lived capital investment.<\/p>\n\n\n\n<p>Banks, insurance companies and other financial institutions own enormous portfolios of long-term fixed-rate securities and loans. Rising long-term yields reduce the market value of those assets.<\/p>\n\n\n\n<p>Years of low rates encouraged businesses and real estate investors to borrow long term at historically cheap coupons. Those loans and bonds don&#8217;t all reprice immediately when rates rise, but eventually they mature. Each maturity converts yesterday&#8217;s interest rate into today&#8217;s interest rate.<\/p>\n\n\n\n<p>Commercial real estate is an obvious example. The Fed\u2019s May Financial Stability Report also warned that a large volume of CRE debt is approaching maturity and that refinancing difficulties could eventually result in forced sales and additional pressure on property values.<\/p>\n\n\n\n<p>That means the level of the long end matters independently of the Fed Funds Rate.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\" id=\"h-maybe-the-3-year-cap-deserves-another-look\">Maybe the 3-year cap deserves another look<\/h2>\n\n\n\n<p>This is where the current policy starts to look unusually rigid.<\/p>\n\n\n\n<p>There was a legitimate reason the Fed became concerned about reserves in 2025. Repo markets became more sensitive to changes in reserve supply, and the Fed wanted to prevent the type of funding-market instability experienced in 2019. Short-term money markets are currently stable, which suggests that policy has been accomplishing that objective.<\/p>\n\n\n\n<p>The Fed could remove the hard three-year ceiling and give the Desk greater flexibility over maturity while continuing to monitor SOFR, repo volatility, the federal funds market, reserve levels and Standing Repo Facility usage.<\/p>\n\n\n\n<p>That wouldn&#8217;t require abandoning bills or committing to a fixed amount of long-duration purchases. It could simply allow some purchases to migrate into 5s, 7s or 10s when funding markets are stable and conditions farther out the curve are becoming increasingly restrictive.<\/p>\n\n\n\n<p>The Fed has already determined that it needs to own more Treasury securities to maintain ample reserves. Its current policy dictates that essentially all incremental purchases occur in the portion of the curve carrying the least duration, while households, businesses and financial institutions increasingly feel the effects of higher rates farther out.<\/p>\n\n\n\n<p>The Fed itself now identifies a further increase in long-term rates and term premiums as a potential financial-stability risk because of the effect on asset prices, consumer borrowing costs, business refinancing and the balance sheets of financial intermediaries.<\/p>\n\n\n\n<p>If the Fed is going to add hundreds of billions of dollars of Treasuries to its balance sheet anyway, it is worth asking whether concentrating nearly all of that incremental demand inside three years remains the best allocation.<\/p>\n\n\n\n<p>The Fed may not have started the long-end selloff.
