Image courtesy of CBRE<\/p><\/div>\n<p>The Federal Reserve made its boldest move yet yesterday to tamp down inflation with a 0.75 percentage-point rate increase, the largest since 1994. Commercial real estate economists and executives say the industry has already seen impacts from <a href=\"https:\/\/www.commercialsearch.com\/news\/latest-interest-rate-hike-points-to-mixed-impact-for-cre\/\">earlier rate hikes<\/a>, including higher cost of debt capital, tighter underwriting and collapsing deals as lenders and investors grow increasingly cautious.<\/p>\n<p>\u201cThe rise in interest rates\u2014and volatility more broadly\u2014has led to a sharp uptick in cost of funds for both borrowers and lenders. Image courtesy of Walker &amp; Dunlop<\/p><\/div>\n<p>\u201c[The higher interest rates] are translating into lower loan proceeds\u2014lower loan-to-value and loan-to-cost\u2014due to lender sizing constraints associated with minimum debt service coverage ratio requirements and higher underwritten exit test parameters,\u201d Duley said.<\/p>\n<p>Richard Ortiz, co-founder and managing principal at Hudson Realty Capital, has already seen a shift in behavior due to the apprehension of where rates are going to land in the next 12 months.<\/p>\n<p>The <a href=\"https:\/\/www.commercialsearch.com\/news\/what-interest-rate-hike-do-industry-experts-expect\/\">Fed began increasing rates in March<\/a> for the first time since before the pandemic hit with a 25 basis-point hike, although some economists had predicted the newly launched war in Ukraine might spur a 50 basis-point increase. That came in May with the expectation of several similar increases starting this month. But JLL Chief Economist Ryan Severino said it seemed as if the stock and bond market forced the Fed\u2019s hands last week after news that the consumer price index rose 8.6 percent on a yearly basis in May and The University of Michigan consumer sentiment survey hit an all-time low due to concerns over rising inflation. Image courtesy of JLL<\/p><\/div>\n<p>\u201cI think the market clearly thought higher rates and more aggressive movement on the Fed\u2019s part was going to be needed to get inflation under control,\u201d Severino told <em>CPE<\/em>. \u201cThe market was thinking more aggressively than the Fed.\u201d<\/p>\n<p>Severino said the Fed\u2014led by Chairman Jerome Powell who called the 75 basis-point hike \u201cunusually large\u201d\u2014is now signaling it would be willing to push past neutral to \u201cget the inflation where it needs to be and that is not something based on the last forecast.\u201d<\/p>\n<p>Mike Fratantoni, chief economist &amp; senior vice president at the Mortgage Bankers Association, said in a prepared statement the Fed is &#8220;racing to catch up to economic events\u201d with the increase and signaling more to come. Image courtesy of MBA<\/p><\/div>\n<p>\u201cA federal funds target rate likely to reach almost 4 percent by the end of 2023 should be effective in slowing the economy and ultimately bringing down inflation,\u201d Fratantoni stated.<\/p>\n<p>He also noted the housing market has slowed considerably in the past month as interest rates have taken hold. \u201cWe expect that this slower pace will remain through the summer, but buyers could return later this year if the Fed\u2019s plans are better understood by the market and lead to less volatility,\u201d he added.<\/p>\n<p>Hugh Kelly, an economist and <em>CPE<\/em> columnist, believes that the Fed\u2019s actions indicate it is aiming for an economic soft landing that would slow the economy without a recession. That would enable growth to continue on the demand side for housing and commercial real estate, he said. Sellers may also not be happy, Goyal added.<\/p>\n<p>\u201cBuyers and sellers are not in sync at the moment.
